There are two different types of moving averages that are used most commonly; these are the simple moving average, or SMA, which makes simple averages of securities over a specifically defined amount of time periods, and the exponential moving average, or EMA, which uses a formula that gives additional weight to the most recent prices. Moving averages, or MAs, are commonly used to identify the directions of trends, as well as determining the level of resistance and support.
When it comes to price patterns, the most important concepts include ones such as support and resistance. Put simply, these terms represent the tendency of a market to bounce back from previous lows and highs. Support is the market's tendency to rise from a previously established low. Resistance is the market's tendency to fall from a previously established high. This occurs because market participants tend to judge subsequent prices against recent highs and lows.
Below is a good example of the descending triangle pattern appearing on GBP/USD. A downtrend leads into the consolidation period where sellers outweigh buyers and slowly push price lower. A strong break of the lower trendline presents traders with an opportunity to go short. In this example, it doesn’t take long for the position to move in the opposite direction, highlighting the importance of setting an appropriate stop level.
This pattern is tradable because it provides an entry level, a stop level and a profit target. In Figure 1 there is a daily chart of the EUR/USD and an H&S bottoming pattern that occurred. The entry is provided at 1.24 when the "neckline" of the pattern is broken. The stop can be placed below the right shoulder at 1.2150 (conservative) or it can be placed below the head at 1.1960; the latter exposes the trader to more risk, but it has less chance of being stopped before the profit target is hit.
For this strategy, we will use the Exponential Moving Average (EMA) indicator. The previous week's last daily candlestick has to be closed at a level above the EMA value. Now we have to look for the moment when the previous week's maximum level was broken. Next, a buy stop order is placed on the H4 closed candlestick, at the price level of the broken level.
